Either way, it seems the game is up. This neighbours wife sounds like a complete bitch, but she has all the cards right now, so the chances of you convincing her are slim, you will either need to pay her to stay quiet, or risk her telling your wife. The worst thing for you is that if you pay her, then she will be forever coming back to you for top ups, blackmail never ends, its an ongoing process. 

Your best bet is to actually come clean and tell your wife that you are a faggot, and see where that leads. You did not mention kids, but I would not be surprised if there was kids in the picture, in which case you will need to think through the risk and disruption etc to see if its something you tell her now on your terms or you just sit back and watch this explosion happen. 

The key to this type of fag situation is damage limitation and blast control, so that you can ensure the least number of people are harmed in this process when she finds out.

Your neighbours wife has proven herself to be a conniving slut, so you should take her threats seriously, but at the same time you have nothing to lose in propositioning her,  and by propositioning her I mean, you are already guilty, so you cannot be more guilty, perhaps instead of money, see if she will settle for sex, perhaps that is the one thing she is lacking and would value more than money, its worth trying to ask her.
